I'm honestly surprised they actually went for it.

We are keeping the civilians in medical quarantine right? And checking them for bugs?

These people need to either be absorbed entirely or treated as the barely functional client state they are until such time as they mature enough to be sane.

To reiterate: This is not a trade negotiation. This is us giving them an ultimatum that they either let us make sure they aren't going to screw with us any more, or we will make them incapable of screwing with us any more.

I'm willing to forgo military support because… back in the day we refused to convert civilian ships for combat because doing so would be sending our people off to die. The Lystheni are pathetic soldiers and many of their warships are barely worthy of the name. If we send them into combat then we are sending people compelled to obey us to die.
On the flip-side I am not prepared to commit to propping up their economy.

I still see no reason to threaten anything but war. If we go to war everything else is irrelevant. If they refuse then we are going to war.

Why? What gain is there in them being independent?

Additionally we had a massive debate about not wanting a Declaration of Independence that would put us at odds with the Citadel. Depending on what these morons are up to guaranteeing their independence could far worse for relations with the Citadel.

...I didn't think about how the Citadel would react simply due to how small they are but you make a good point so I'll throw in my lot with you as well I guess.
 
I have to admit I'm a bit worried that the Lystheni may be attempting somthing while we are negotiateing

In the age of fast enough communications and, given the ability of various species to live side by side on Virmire, culture of valuing xenos to at least some extent...yeah, deliberate genocide would probably get Mira imprisoned for crimes against sapience. Especially as we have a decent Salarian constituency.

edit: well, it does not cover Rachni, but that's likely because Rachni are, well. All-devouring swarm as far as anybody can see. Lystheni are just SV-tier bad at talking to people, and unlike typical SV protagonist in such situation don't have a big enough hammer to make it irrelevant.

Yeah. Better to follow through with ground invasion. Would be more efficient than either blockade or exterminatus - being cheaper than the first and leaving us with a viable colonisation prospect at not particularly great expense in the second.

As in, their fleet is so pathetic that they might actually be worth less than the logistic strain of supporting them.
Not my plan. I even agree with your sentiment. That said it could still be useful to demand war participation from them now, so as to look 'lenient' when we drop it later on.
My perception of the intent behind Plan Steamroller was that it should show the Dalatrass how ridiculous we find her proposal.
