Keeps the competition, keeps the observation of the wizards, but also sets up a willingness to just, ya know, work with other people who are reasonably polite (Lucy) and let everyone go home content with the situation.

Yes, Fairy Tail would be sympathetic and try to help Malenia even if they don't know how but still tries anyway.

Considering this is the Magic Council who were willing to fire Etherion on Tenrou Island just to wipe out Fairy Tail, Zeref and Grimoire Heart at the same place according to Lahar, they would order the orbital magic laser satellite weapon to fire on her like how the Five Elders did to the Lulusia Kingdom with Mother Flame.

It's not like Malenia is going to go around spreading rot everywhere and boasting about how it can probably destroy a country, barring magical shenanigans. If she did that she would most likely be considered delusional or just be offed by stronger wizards out of some caution, not really on the radar of the oh-so-powerful magic council.
 
I still consider this fear of the magic council reaction to the rot as pure paranoia.

Not to mention the fact that Naron always uses AU elements in his universes, and quite a lot of that tends to be dedicated to removing idiot balls, which a lot of what you describe feels like.

I think part of the problem is that the magical council suffers from the same thing as a lot of antagonistic figures that are befriended later in Fairy tail:

They are made to be puppy kicking horrible monsters at the beginning, but everyone forgets about that in universe after the fact once they're on the good guys side, including the former antagonists.

Here, we have a magic council that is willing to bomb their own allies for… reasons, but then we learn that one of their number is extremely friendly to the guild, given he's one of the founders, and now we will discreetly remove the fact he didn't stop the ally bombing.

I expect they will not decide to bomb their own country for absolutely no reason here.

Yeah, it's one of Mashima's downsides when writing the antagonists in Fairy Tail. Even then, he also got so sick of making them sympathetic and decided to amplify their despicable traits in Edens Zero so that the fans will root for the heroes to defeat them, not feel sorry for them and try to redeem them.
